Liquidity: why profitable owners still run short of cash

Part of Our Diagnostic Process

Most owners of successful companies are profitable on paper and comfortable in an ordinary month. Liquidity is tested on a different kind of day: when a partner exits, a lender calls a line, an estate has to be settled or a tax bill arrives with the sale. On that day, what matters is not how much the owner is worth but how much can be reached, how quickly and at what cost.

Profitable is not the same as liquid

Profit is measured over a year. Liquidity is measured at a moment. A business can generate strong earnings while its cash sits in working capital, equipment, receivables and real estate, and an owner can hold significant personal wealth while almost all of it is concentrated in the company itself. Neither shows up as a problem until an obligation has to be met from money that is not available.

Where liquidity is usually trapped

  • Cash held inside the operating company that cannot be distributed without tax, covenant or working-capital consequences
  • Personal wealth concentrated in the business, real estate or other holdings that cannot be sold quickly at fair value
  • Credit lines that are available today but can be reduced or called when conditions change
  • Obligations that tend to arrive together: a buyout, an estate settlement, a tax payment, a guarantee
  • The working capital the business itself needs to keep operating through a transition
Liquidity is not measured on an ordinary day. It is measured on the day something has to be paid.

What the diagnostic examines

The Liquidity Coverage Ratio™ measures whether accessible liquidity and capital can meet obligations and sustain operations through stress or transition without disrupting value. It looks at where cash actually sits, what it would cost to reach it, and whether the obligations an owner is likely to face are matched by funds that will be available when they fall due.
